I like that Danny realizes that as much as he loves Steve, he won't watch him destroy himself over a vendetta. I think Danny will continue to work with Steve, watch his back and catch bad guys, but he won't be in a relationship with him.
Danny is definitely the more emotionally grounded and mature one here. And I agree with your assessment of Danny's head-space right now. The only question is what's going on in Steve's head, which is something you'll get to find out next time.
